{"id":24340,"date":"2025-12-02T16:57:41","date_gmt":"2025-12-02T16:57:41","guid":{"rendered":"https:\/\/www.adzuna.co.uk\/blog\/?p=24340"},"modified":"2025-12-03T16:23:52","modified_gmt":"2025-12-03T16:23:52","slug":"rethinking-the-productivity-pay-relationship-implications-for-innovation-policy","status":"publish","type":"post","link":"https:\/\/www.adzuna.co.uk\/blog\/rethinking-the-productivity-pay-relationship-implications-for-innovation-policy\/","title":{"rendered":"Rethinking the productivity\u2013pay relationship: Implications for innovation policy"},"content":{"rendered":"<p><em><b>By Nick Litsardopoulos, Research Economist, IES.<\/b><\/em><\/p>\n<p><span style=\"font-weight: 400;\">The<\/span><a href=\"https:\/\/www.nobelprize.org\/prizes\/economic-sciences\/2025\/press-release\/\"><span style=\"font-weight: 400;\"> 2025 Sveriges Riksbank Prize in Economic Sciences in Memory of Alfred Nobel <\/span><\/a><span style=\"font-weight: 400;\">was recently awarded to Joel Mokyr, Philippe Aghion, and Peter Howitt \u201cfor having explained innovation\u2013driven economic growth.\u201d Their work continues a long tradition, beginning with Schumpeter\u2019s \u201cgale of creative destruction\u201d, recognising technological innovation as a transformative force that raises demand for new products, services, and skills while rendering others obsolete. Despite short\u2013term disruptions, few dispute that technological progress has improved long\u2013run human welfare.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Yet, prominent thinkers such as <\/span><a href=\"https:\/\/press.princeton.edu\/books\/hardcover\/9780691172798\/the-technology-trap\"><span style=\"font-weight: 400;\">Carl Benedikt Frey<\/span><\/a><span style=\"font-weight: 400;\"> and <\/span><a href=\"https:\/\/blackwells.co.uk\/bookshop\/product\/9781780748481\"><span style=\"font-weight: 400;\">Martin Ford<\/span><\/a><span style=\"font-weight: 400;\"> have voiced concerns about how the benefits of technological progress are shared. Central to these concerns is a widely circulated chart showing that, since the mid\u20131970s, measured labour productivity in the United States has risen substantially, while real hourly compensation for typical workers has stagnated. Productivity growth and hourly compensation growth, 1948\u20132024<\/b><b><br \/>\n<\/b><i><span style=\"font-weight: 400;\">(Source: U.S. <\/span><\/i><a href=\"https:\/\/www.bls.gov\/productivity\/images\/labor-compensation-labor-productivity-gap.png\"><i><span style=\"font-weight: 400;\">BLS<\/span><\/i><\/a><i><span style=\"font-weight: 400;\"> via FRED)<\/span><\/i><\/p>\n<p><span style=\"font-weight: 400;\">This \u201cproductivity\u2013pay gap\u201d has become a touchstone in debates on automation, inequality, and labour policy.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Technological progress should, in theory, accelerate productivity growth and thereby raise incomes. Indeed, <\/span><a href=\"https:\/\/cepr.org\/voxeu\/columns\/link-between-us-pay-and-productivity\"><span style=\"font-weight: 400;\">productivity analyses<\/span><\/a><span style=\"font-weight: 400;\"> suggest that without productivity growth, workers&#8217; pay would have been even lower. However, <\/span><a href=\"https:\/\/cepr.org\/sites\/default\/files\/styles\/flexible_wysiwyg\/public\/image\/FromMay2014\/stansbury20febfig1.png?itok=7eS37Nrw\"><span style=\"font-weight: 400;\">a divergence has appeared<\/span><\/a><span style=\"font-weight: 400;\">, that is, the average compensation has continued to track productivity fairly closely, while nonsupervisory wages have lagged significantly. This decoupling has shaped decades of policy debates premised on the expectation that productivity and pay <\/span><i><span style=\"font-weight: 400;\">should<\/span><\/i><span style=\"font-weight: 400;\"> rise together.<\/span><\/p>\n<h2>Do we really measure what we think we\u2019re measuring?<\/h2>\n<p><span style=\"font-weight: 400;\">Productivity appears straightforward, that is, output divided by input, but becomes difficult to interpret across complex economies. In a factory producing identical widgets, output per hour worked is easy to measure. But modern economies produce thousands of heterogeneous goods and services. How do we compare the output of a care worker with that of a software engineer?<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Economists solve this problem by using prices to convert all goods and services into monetary value. Yet this creates a conceptual complication: when output is measured in monetary terms, \u201cproductivity\u201d becomes difficult to distinguish from income. Labour productivity, measured as value added per worker, is essentially total income (minus intermediate inputs) divided by the number of workers. Comparing productivity and wages, therefore, becomes close to comparing two different forms of income rather than assessing a relationship between physical output and compensation.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">The correlations we observe tell us something important about income distribution, but less about whether workers are becoming more efficient or \u201ccreating more\u201d in a physical sense.<\/span><\/p>\n<h2>Rethinking the productivity-pay gap<\/h2>\n<p><span style=\"font-weight: 400;\">The familiar chart suggests that workers are producing more, but not being compensated accordingly. Yet once measurement issues are acknowledged, the gap reflects a different underlying dynamic.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Two forces drive the divergence:<\/span><\/p>\n<ol>\n<li>A declining share of national income going to labour relative to capital<span style=\"font-weight: 400;\">, and<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/li>\n<li>Rising inequality within labour income<span style=\"font-weight: 400;\">, whereby top earners capture a disproportionate share of total wage growth.<\/span><\/li>\n<\/ol>\n<p><span style=\"font-weight: 400;\">While top earners experienced wage increases of around 160% over the period, typical workers saw little real growth. The divergence is real and economically significant, but it is fundamentally a distributional phenomenon, which is less a story of workers being underpaid relative to output and more one of changing income shares.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">This distinction matters for policy. If the issue were simply that workers are producing more, but receiving less, then policymakers might focus on collective bargaining or minimum wage laws. However, if the central problem is the distribution of income between labour and capital, or within the labour force itself, then policies must also address capital concentration, market power, and institutional frameworks shaping how economic gains are shared.<\/span><\/p>\n<h2>What is actually happening to productivity?<\/h2>\n<p><span style=\"font-weight: 400;\">When we examine productivity in physical or energy\u2013based terms, that is, how effectively we transform inputs into useful outputs, growth has largely stagnated since the 1970s, contrasting sharply with monetary measures showing steady increases. <\/span><a href=\"https:\/\/www.bls.gov\/productivity\/images\/detailed-industries-productivity-data.png\"><span style=\"font-weight: 400;\">Industry\u2013level analysis<\/span><\/a><span style=\"font-weight: 400;\"> reveals some exceptions, but overall, much of the apparent productivity growth captured by traditional metrics reflects:<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">changes in prices<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">shifts in industrial composition<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">inequality effects embedded in averages<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">changes in accounting conventions<\/span><\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">Meanwhile, transformative innovations in information and communication technologies have created tremendous value, but often in ways that escape conventional productivity measures.<\/span><\/p>\n<h2>Implications for innovation policy<\/h2>\n<p><span style=\"font-weight: 400;\">The UK\u2019s Industrial Strategy seeks to tackle historically low business investment, weak productivity growth, and limited market dynamism. However, if productivity measures conflate income and output, policymakers must exercise caution when using them to guide innovation policy. Alternative measures, such as, Total Factor Productivity (TFP), Gross Value Added (GVA), inclusive GVA, Beyond GDP metrics, and the Human Development Index (HDI), offer broader perspectives on wellbeing and economic change.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">From an innovation\u2013policy perspective, several insights emerge:<\/span><\/p>\n<ol>\n<li><b> Different types of innovation have different productivity signatures.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\">Some innovations reduce energy use or create new non\u2013market forms of value. These may not appear as productivity gains even as they reshape labour markets.<\/span><\/li>\n<li><b> Productivity metrics should be used with humility.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\"> Paul Krugman famously wrote that \u201cproductivity isn\u2019t everything, but in the long run it is almost everything.\u201d Nevertheless, if our metrics are imprecise proxies, they must be interpreted cautiously.<\/span><\/li>\n<li><b> Distribution is as important as growth.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\">Innovation can boost national output, but whether its benefits are broadly shared depends on policy choices, institutional design, and bargaining structures.<\/span><\/li>\n<\/ol>\n<h2>Policy recommendations<\/h2>\n<p><span style=\"font-weight: 400;\">In light of these dynamics, several policy implications follow:<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Clarify what \u201cproductivity\u201d means in specific policy contexts.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\"> Policymakers should indicate whether they target higher physical output, value added, technological capability, or energy efficiency.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Evaluate innovation not only by productivity metrics but by distributional outcomes.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\"> Who benefits, and who does not, should be central to assessment.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Use income distribution measures directly when assessing fairness of compensation.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\"> Avoid relying solely on productivity\u2013wage comparisons.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><b>Be explicit about which productivity measure is being used and what it captures.<\/b><b><br \/>\n<\/b><span style=\"font-weight: 400;\"> The choice of metric can significantly influence policy conclusions.<\/span><\/li>\n<\/ul>\n<p><span style=\"font-weight: 400;\">Innovation remains essential for long\u2013term prosperity, but its relationship to wages and productivity is more complex than conventional charts suggest. Policymakers should understand which measure is being used and what it actually captures when productivity statistics inform policy debates. Having a clearer understanding of distributional dynamics are essential to design innovation policies that can support both growth and shared prosperity.\u00a0<\/span><\/p>\n<p><span style=\"font-weight: 400;\">As a <\/span><a href=\"https:\/\/www.un.org\/development\/desa\/dpad\/wp-content\/uploads\/sites\/45\/publication\/2017_Sept_Frontier_IssuesKeyMessages.pdf\"><span style=\"font-weight: 400;\">UN Development Policy and Analysis Division<\/span><\/a><span style=\"font-weight: 400;\"> concluded:<\/span><span style=\"font-weight: 400;\"><br \/>\n<\/span><i><span style=\"font-weight: 400;\">\u201cIf technology leads to less equal income distribution, policies are called to redistribute income.\u201d<\/span><\/i><\/p>\n<p><a href=\"https:\/\/www.employment-studies.co.uk\/\"><i><span style=\"font-weight: 400;\">IES<\/span><\/i><\/a><i><span style=\"font-weight: 400;\"> is an independent, apolitical, international centre of research and consultancy in public employment policy and HR management.
